I've just downloaded Daemon and I'm trying to use it to play The Sims 2 Holiday pack. So far what confuses me is how to create an "image file" out of the four cds... Please explain...

I think you may need to be more specific. Can you answer any of these?
Why do you think you need to make an image file out of 4 CDs?
Do you mean make 4 virtual drives to hold the images?
Why do you need virtual drives if you have CDs?

Try to explain why you're using daemon for what you're trying to do.

You need to create images of your CDs with Alcohol 120%, Daemon Tools cannot create images itself. Only after that you can mount them in Daemon Tools.
